<ul class="summary-bullets"><li>Quantitative tightening is a monetary policy tool in which a central bank reduces the money supply to control inflation.</li><li>An economist expects money market conditions to continue to tighten, though at a slower pace, as the economy continues to grow.</li><li>Another strategist sees this as a market positive, as investors perceive this as a signal that financial conditions are easing.</li></ul>The Federal Reserve Open Market Committee (FOMC) announced at the conclusion of its two-day monetary policy meeting that the central bank’s quantitative tightening (QT) will conclude earlier than what some economists predicted. This marked an end to the massive central bank intervention in the market, which it unveiled at the start of the COVID-19 pandemic in March 2020.The Fed’s monetary-policy setting arm, headed by Chair Jerome Powell, also announced a&nbsp;<a href="https://stocktwits.com/news-articles/markets/equity/ed-cuts-rates-by-25-basis-points-october-fomc-meeting/cLGZvdHR3DR">quarter-point cut</a> in the Fed funds rate to 3.75%-4%, aligning with expectations. This marked the first time since late 2022 that the rate is below 4% The decision to lower rates was adopted by a split vote.&nbsp;But with Powell pouring cold water on a further rate cut this year, the S&amp;P 500 Index edged down from its peak. Nevertheless, the&nbsp;<a href="https://stocktwits.com/symbol/SPY">SPDR S&amp;P 500 ETF (SPY)</a> and the&nbsp;<a href="https://stocktwits.com/symbol/QQQ">Invesco QQQ Trust (QQQ)</a>, which track the S&amp;P 500 Index and the Nasdaq 100 Index, respectively, have gained 18.3% and 24.8% year to date.On Stocktwits, sentiment toward the SPY ETF remained ‘neutral’ as of late Wednesday, while that toward the QQQ ETF worsened to ‘bearish’ from ‘neutral’ a day ago. The message volume on both streams stood at ‘high’ levels.<h2 class="st-heading-2">What Fed Said About QT</h2>In the post-meeting policy statement, the Fed said, “The Committee decided to conclude the reduction of its aggregate securities holdings on Dec. 1.”Previewing the Fed decision earlier this week, Morgan Stanley Chief U.S. Economist Michael Gapen said he expects the Fed to announce the end of quantitative tightening by January, with balance sheet normalization beginning in February.QT is a monetary policy tool in which a central bank reduces the money supply to control inflation. It is done either by selling securities from its balance sheet or by letting them mature without reinvesting the proceeds.Since 2022, the central bank has been reversing the stimulus through QT, thereby shrinking its balance sheet by $2.2 trillion. This was being done at a measured pace to avoid a market meltdown. LPL Financial Chief Economist Jeffrey Roach sees the Fed’s move to end QT as reflecting its concern about the fragilities of the market.&nbsp;<h2 class="st-heading-2">Powell’s Take On QT</h2>In the press conference that followed the Fed decision, Powell said, “Our long-stated plan has been to stop balance sheet runoff when reserves are somewhat above the level we judge consistent with ample reserve conditions.” “Signs have clearly emerged that we have reached that standard.”He noted that the Fed’s balance sheet, as a share of nominal GDP, has fallen from 35% to about 21%. The reinvestment into Treasuries will also help move the weighted-average maturity of our portfolio closer to that of the outstanding Treasury stock, furthering the normalization of our balance sheet composition, Powell said.<h2 class="st-heading-2">Implications Of End Balance Sheet Run-off</h2>Comerica Chief Economist Bill Adams said the Fed will start holding the size of its bond portfolio steady, beginning on Dec. 1. The central bank will accomplish this by reinvesting the principal of maturing Treasury bonds into new Treasuries, and by reinvesting maturing mortgage-backed securities into Treasuries, too, he added.The economist noted that the Fed’s balance sheet reductions have started to tighten liquidity conditions in money markets, as seen in the spread between the Secured Overnight Financing Rate (SOFR) and the federal funds rate, among other indicators. SOFR is the broader measure of the cost of borrowing cash overnight, collateralized by Treasury securities.Adams said, “Money market conditions will continue to tighten as the Fed holds its bond holdings steady, but at a slower pace, since the economy will continue to grow and the Fed’s balance sheet won’t keep pace.”&nbsp; “At some point between March and September 2026, the Fed will likely start increasing the size of its balance sheet to keep pace with the growth of the economy.”Macquarie strategist Thierry Wizman said some traders will interpret the end of QT as another policy measure intended to boost the economy, according to a MarketWatch&nbsp;<a class="st-link-external" target="_blank" rel="noopener noreferrer nofollow" href="https://www.marketwatch.com/story/the-fed-looks-set-to-end-its-massive-market-intervention-can-it-do-that-without-spooking-traders-e15f2233">report</a> published ahead of the Fed decision. BofA strategist Marc Carbana, however, warned of the risk that the central bank could&nbsp;suck too much liquidity from the system. The shutdown, which has entered its 29th day, could trim up to 2% from fourth-quarter GDP in 2025, it said.While most of the lost output may eventually be recovered, the CBO projects a permanent hit of up to $14 billion if the shutdown stretches through November.CBO expects the economy to struggle due to delayed government spending on employee compensation, goods and services, and the suspension of benefits such as food stamps for low-income Americans.In a letter to House Budget Committee Chair Jodey Arrington, CBO Director Phillip Swagel noted that the actual economic toll remains uncertain and will depend on administrative decisions during the funding lapse.The CBO outlined three possible outcomes — if the shutdown ends this week, the economy would lose about $7 billion&nbsp;but if it extends until November 12, it could raise the losses to $11 billion, and a prolonged closure through November could bring total losses to $14 billion.<h2 class="st-heading-2">Impact on Federal Jobs</h2>The shutdown has come at a cost to nearly 750,000 federal employees&nbsp;who&nbsp;have been furloughed since government funding expired on October 1. While the Trump administration has ensured continued pay for U.S. troops, law enforcement, and immigration officers, many other federal workers remain on the job without pay.The shutdown has further exposed political rifts in Washington. Senate Republicans are pushing Democrats to back a short-term funding measure to keep the government open through November 21.Democrats, however, insist on broader negotiations to extend Affordable Care Act tax credits and renew key nutrition programs like SNAP and WIC, arguing that the standoff is needed to secure longer-term funding and protect vital benefits.<h2 class="st-heading-2">How Are The Markets Doing?</h2>U.S. equities edged higher in afternoon trade on Wednesday.The SPDR S&amp;P 500 ETF (SPY) was up 0.11%, the SPDR Dow Jones Industrial Average ETF (DIA) gained 0.2%, and the Nasdaq-100 tracking Invesco QQQ Trust (QQQ) moved 0.28% higher.Retail sentiment around QQQ on Stocktwits remained ‘bearish’. According to data from the Bureau of Labor Statistics (BLS), the annual inflation rate stood at&nbsp;<a href="https://stocktwits.com/news-articles/markets/equity/us-consumer-inflation-september-cpi-report/cLGJnYpR3sC">3% in September</a>, lower than the Wall Street consensus of 3.1%.<h2 class="st-heading-2">Moderating Economic Activity</h2>The Federal Open Market Committee (FOMC) highlighted that economic activity has been expanding at a moderate pace. It also touched upon the weakness in the labor market, stating that “job gains have slowed” while noting that the unemployment rate has “edged up.”“Uncertainty about the economic outlook remains elevated. The Committee is attentive to the risks to both sides of its dual mandate and judges that downside risks to employment rose in recent months,” the FOMC said.<h2 class="st-heading-2">Miran Votes For A Bigger Cut</h2>The FOMC voted 10-to-2 to cut rates by 25 bps, with President Donald Trump’s pick, Governor Stephen Miran, voting for a 50 bps cut once again, after a similar vote in the September meeting. Kansas City Fed President Jeff Schmid voted to keep the policy rate unchanged.Meanwhile, U.S. equities rose in Wednesday’s afternoon trade. It’s like electricity, it’s going to change so much of what we do. According to data from the Mortgage Bankers Association, the 30-year fixed-rate mortgage (FRM) was down to 6.3%, its lowest level since September 2024.“Mortgage rates decreased for the fourth consecutive week, with the 30-year fixed rate down to 6.30 percent, its lowest level since September 2024,” said Joel Kan, MBA’s Vice President and Deputy Chief Economist. “This recent decline in rates spurred the second consecutive week of increased refinance activity, driven mainly by conventional refinance applications.”<h2 class="st-heading-2">Inventory At 5-Year High</h2>Yun stated that inventory levels have risen to a five-year high. For home buyers, this presents more room for negotiating prices.“Looking ahead, mortgage rates are trending toward three-year lows, which should further improve affordability, though the government shutdown could temporarily slow home sales activity,” he added.Meanwhile, U.S. equities rose in Wednesday’s opening trade. Pending Home Sales Stall In September Amid Labor Market Concerns, Even As Mortgage Rates Drop To Lowest Level In Over A Year

According to data from the CME FedWatch&nbsp;<a class="st-link-external" target="_blank" rel="noopener noreferrer nofollow" href="https://www.cmegroup.com/markets/interest-rates/cme-fedwatch-tool.html">tool</a>, there is a 97.8% probability of a 25 basis point rate cut.On Tuesday, analysts at Schwab echoed&nbsp;<a href="https://stocktwits.com/news-articles/markets/equity/fed-rate-cut-december-far-from-certain-inflation-elevated/cLGj85IR3v7">similar concerns</a>, stating that an interest rate cut in December is “far from certain,” while maintaining a cautious stance on inflation.“For Fed policy makers, the ultimate nightmare would likely be having to re-adjust rates back up to fight inflation triggered in part by cutting too dramatically. This happened in the 1980s and has become a third rail for the central bank. Institutional memories are long,” the firm said in a recent note.<h2 class="st-heading-2">Fed’s Increasing Problems</h2>There are growing concerns about the weakness in the labor market. Jefferies’ Chief Market Strategist, David Zervos,&nbsp;<a href="https://stocktwits.com/news-articles/markets/equity/david-zervos-fed-flying-blind-ai-productivity-lot-less-jobs-created/cLGjSS6R3Hw">cautioned</a> that the Fed will have to consider the possibility of far fewer jobs being created despite the U.S. economy growing at a healthy rate.He stated that nearly 1.5 million jobs had been revised downwards over the last 18 months. However, Zervos noted that there are many excellent policies outside monetary policy that are providing tailwinds to the U.S. economy.
